What the Legal Section 42 Agreement Is

The Legal Section 42 Agreement is the binding regulatory contract that implements Internal Revenue Code Section 42 requirements for low-income housing tax credits. It records the property-level obligations between the owner/developer and the allocating agency, including income and rent limits, unit set‑asides, monitoring and reporting duties, enforcement remedies, and recording priorities. The agreement typically attaches certification schedules, tenant income verification processes, and remedies for noncompliance to preserve investor confidence and ensure that the tax credits remain available and support long-term affordability.

Why this Agreement Matters for Projects and Investors

A clear Section 42 Agreement defines compliance obligations that protect tax credit eligibility and investor rights, allocates monitoring responsibilities, and creates enforceable remedies for breaches under IRC §42 and related state program rules. Proper execution reduces the risk of credit recapture and supports predictable long-term financing.

Why this Agreement Matters for Projects and Investors

Who Typically Prepares and Signs the Agreement

Multiple parties participate in negotiating, executing, and enforcing Section 42 Agreements depending on project structure and funding sources.

  • State housing agencies and allocating authorities administering LIHTC programs and issuing Form 8609 to owners.
  • Developers and owners who commit to maintain income and rent restrictions for designated units.
  • Equity investors, lenders, and syndicators who rely on enforceable covenants to protect tax credit value.

Roles vary by transaction; agreements commonly include investor protections, agency enforcement rights, and owner operational obligations.

Core Elements Found in a Professional Section 42 Agreement

A robust agreement organizes compliance obligations, reporting, enforcement, and practical details so owners, agencies, and investors share a common roadmap for the property’s affordable use term.

Compliance Obligations

Defines income limits, tenant selection priorities, and ongoing tenant certification procedures required under IRC §42 and the allocating agency’s administrative plan.

Affordability Schedule

Sets unit-by-unit restrictions, rent ceilings, and the period each unit must remain income‑restricted, often tied to the project’s placed-in-service date and the agency’s allocation letter.

Reporting & Monitoring

Specifies annual reporting, on-site inspections, access to records, and timelines for corrective actions so the agency can enforce program compliance.

Enforcement Remedies

Outlines sanctions for violations, notice and cure periods, monetary penalties or dividend adjustments, and steps tied to potential credit recapture or loss of bond volume cap.

Recordation & Priority

Describes whether the agreement will be recorded against title, its priority relative to mortgages, and escrow or subordination mechanics if applicable.

Tenant Protections

Includes tenant notification requirements, nondiscrimination clauses, and procedures for calculating rent and utility allowances.

Essential Information Required in the Agreement

Owner Legal Name: Exact entity name
Project Address: Street, city, state, ZIP
Tax Credit Amount: Percentage or dollar allocation

Step-by-Step: Preparing and Executing a Section 42 Agreement

Follow these sequential steps to draft, review, approve, and finalize the agreement with minimal rework.

  • 01
Draft Agreement: Assemble agency templates, investor requirements, and exhibits into a single draft.
  • 02
Internal Review: Circulate to counsel, lender, and syndicator for redlines and risk allocation.
  • 03
Agency Approval: Submit to the allocating agency for any required edits or signoff prior to execution.
  • 04
Execution & Recording: Obtain authorized signatures, notarize if required, and record per jurisdictional practice.

  • Allocating Agency: Send fully executed original for agency files and Form 8609 processing.
  • County Recorder: Record the agreement against title if required to bind successors and lenders.
  • Investor / Lender: Deliver executed copies to syndicators and mortgagees per financing agreements.

Common Mistakes to Avoid When Preparing the Agreement

  • Using an incorrect legal entity name that does not match the owner’s formation documents, creating recording and enforcement issues.
  • Failing to attach or reconcile the rent and income schedules with lender and investor documents, causing monitoring disputes.
  • Omitting signature authority or corporate resolutions for signers, which can invalidate the execution or require re-signing.
  • Assuming a uniform approach across jurisdictions; state recording, notarization, or witness requirements can vary and affect enforceability.

Penalties and Risks of Errors or Noncompliance

Credit Recapture: Loss of LIHTC under IRC §42
Loss of Investor Value: Reduced equity or investor claims
Monetary Fines: Agency penalties and adjustments
Loan Default: Lender remedies or foreclosure risk
Tax Consequences: Income tax adjustments for owners

How Others Use a Section 42 Agreement in Practice

Representative scenarios show how agreements function across funding, monitoring, and investor management contexts.

Affordable Housing Financing

A developer used the agency template to align investor and lender requirements

  • The agency required an exhibit for rent schedules
  • The executed agreement was recorded and served as a collateral condition for syndication, enabling capital close without delays.

Compliance Remediation

An owner discovered tenant income documentation gaps during monitoring

  • The agreement’s cure procedures guided corrective action
  • Following documented cure, credits were preserved and future monitoring schedules were tightened to prevent recurrence.

Who Can Sign the Agreement

Owner / Managing Member

An authorized officer or manager who holds signature authority per corporate resolution or formation documents must sign. Attach evidence of authority when requested by lenders or the housing agency to prevent challenges to execution validity.

Allocating Agency Director

A designated agency official or authorized signatory signs for the allocating authority. The agency’s internal approval and signature policies determine signatory names and any required resolutions or delegations.

Electronic Signature versus Digital (Cryptographic) Signature

Understanding the technical and legal difference helps set authentication and evidentiary expectations for signers and regulators.

Criterion Electronic Signature Digital Sig
Definition any electronic mark pki-based cryptographic
