What a Preferred Stock Purchase Agreement Is and When It’s Used

A Preferred Stock Purchase Agreement is a legally binding contract that sets the terms for the sale and issuance of preferred shares by a company to an investor. It defines purchase price, number and class of preferred shares, rights and preferences (dividends, liquidation preference, conversion), voting and information rights, protective provisions, closing conditions, representations and warranties, and post-closing covenants. The agreement allocates economic and control rights between the company and investor, and typically references the certificate of incorporation and any shareholder agreements. Parties use it in equity financings, recapitalizations, or when converting debt to preferred equity.

Why a Clear Preferred Stock Purchase Agreement Matters

A well-drafted Preferred Stock Purchase Agreement clarifies investor protections and company obligations, reducing future disputes and protecting investor and corporate interests.

Why a Clear Preferred Stock Purchase Agreement Matters

Who Typically Prepares and Signs This Agreement

Typical participants include issuing companies, lead investors, legal counsel, and authorized corporate officers.

  • Founders and corporate officers — review economic terms and ensure compliance with charter documents; coordinate corporate approvals.
  • Lead investors and venture funds — negotiate preferences, protective provisions, and board representation rights.
  • Corporate and securities counsel — draft representations, closing mechanics, and compliance with securities laws.

Each signer should confirm authority to bind their organization and that the agreement aligns with the certificate of incorporation and any investor rights agreements.

Step-by-Step: Completing the Agreement

Follow these core steps from drafting through closing to make sure the transaction completes cleanly and records are preserved.

  • 01
Draft core terms: Define class, price, preferences, and investor protections.

Coordinate corporate approvals: Obtain board and stockholder approvals as required.
  • 03
Complete due diligence: Exchange disclosure schedules and deliverables.
  • 04
Close and deliver: Execute, fund wire transfers, and issue stock certificates.
