What a Tax Exempt Bond Agreement Is

A Tax Exempt Bond Agreement is a legally binding contract documenting the issuance, sale, and terms of bonds whose interest is intended to be exempt from federal income tax (see IRC §103). It sets parties, principal amount, interest rate, maturity, security or pledge, and covenants required to maintain tax-exempt status. Issuers commonly include state and local governments, housing authorities, and qualifying 501(c)(3) organizations; compliance with federal tax rules, arbitrage restrictions, and required issuer resolutions is essential for enforceability and tax treatment. Electronic execution is generally permitted under ESIGN (15 U.S.C. ch. 96) and UETA where adopted.

Why a Clear Agreement Matters for Tax-Exempt Bonds

A precise Tax Exempt Bond Agreement reduces legal and tax risk by documenting issuer obligations, bondholder rights, and compliance steps that preserve IRC §103 tax treatment. Clear terms ease closing, support investor due diligence, and simplify post-issuance compliance like rebate calculations and recordkeeping.

Why a Clear Agreement Matters for Tax-Exempt Bonds

Who Typically Prepares and Signs This Agreement

Several parties regularly prepare or sign tax-exempt bond agreements in public finance transactions.

  • Issuer finance teams and counsel — prepare terms, covenant language, and issuer resolution; coordinate closing logistics and post-issuance compliance.
  • Underwriters and institutional investors — review covenants, tax opinions, and offering documents; require clear repayment and security descriptions.
  • Bond counsel and tax counsel — draft tax-compliance provisions, opinion language, and ensure adherence to IRC §103 and related Treasury regulations.

Good practice assigns roles early — issuer counsel drafts, bond counsel reviews tax and securities law, and authorized issuer officials execute for the governmental entity.

Step-by-Step: Completing a Tax Exempt Bond Agreement

Follow a consistent sequence to reduce errors and satisfy legal and tax requirements before closing.

  • 01
Assemble Documents: Gather issuer resolution, tax certificate, and offering materials.
  • 02

  • 03
Obtain Opinions: Secure bond counsel tax and legal opinions.
  • 04
Execute and Record: Sign per authority and retain closing binder.

Common Preparation Errors to Avoid

  • Omitting an issuer resolution or improper authorization leads to invalid execution and challenges at closing.
  • Vague project descriptions that fail to show public purpose can jeopardize tax-exempt treatment under Treasury rules.
  • Neglecting arbitrage yield restrictions or rebate calculations can create significant post-issuance liabilities and penalties.
  • Using inconsistent signer names or missing EINs can complicate investor due diligence and IRS reporting.

Penalties and Legal Risks of an Incorrect Agreement

Loss of Exemption: Interest may become taxable
Arbitrage Liability: Rebate obligations and penalties
IRS Information Penalties: §6721 reporting penalties possible
Investor Claims: Breach or misrepresentation lawsuits
State Sanctions: State tax consequences or fines
