What an Employee Option Agreement Is and why it matters

An Employee Option Agreement is a legally binding contract that grants an employee the right to purchase a specified number of company shares at a predetermined exercise price under stated vesting and exercise terms. The agreement documents grant date, vesting schedule, exercise window, termination conditions, transfer restrictions, and tax responsibilities. It establishes rights and obligations for both the company and the option holder, and often references the company’s equity plan. Properly executed agreements support corporate governance, equity accounting, and compliance with securities and tax rules.

Why use a formal Employee Option Agreement

A clear, written agreement creates enforceable rights, clarifies tax consequences, and aligns incentives between employer and employee.

Why use a formal Employee Option Agreement

Who typically prepares and signs these agreements

Each party should retain a signed copy and confirm that corporate records reflect the grant, vesting, and any board resolutions approving the award.

  • HR and People Operations — Prepares offer packages and coordinates acceptance logistics with payroll and benefits.
  • Corporate Legal or Counsel — Drafts terms, confirms compliance with securities and tax rules, and approves plan references.
  • Employee or Option Holder — Reviews terms, confirms personal details, and provides signature and tax information.

Step-by-step: complete and deliver the agreement

Follow these sequential actions to prepare, sign, and record an Employee Option Agreement correctly.

  • 01
Prepare Draft: Populate grant terms and reference the equity plan.
  • 02
Review Legal: Corporate counsel confirms compliance with securities and tax rules.
  • 03
Obtain Signatures: Send to grantee and authorized company signatory for signatures.
  • 04
Record Grant: Update cap table, option ledger, and payroll records.

  • Not recording the grant in the option ledger or cap table, leading to confusion about outstanding awards.

Risks and legal consequences of errors

Tax Penalties: Backup withholding or misreported income
Forfeiture Risk: Unclear vesting can trigger loss of rights
