What the Employee Restricted Unit Award Agreement Is

An Employee Restricted Unit Award Agreement is a legally binding contract that grants an employee restricted units of ownership in a company, typically membership interests or equity units, subject to conditions such as vesting, forfeiture, repurchase, transfer restrictions, and tax treatment. The agreement sets vesting milestones, repurchase rights on termination, tax withholding and reporting obligations, any shareholder or member rights during restriction periods, governing law, and remedies for breach. It formalizes the economic and control consequences of the award and defines the administrative process for issuance and settlement.

Why this Agreement Matters for Employers and Employees

The Employee Restricted Unit Award Agreement documents ownership, clarifies vesting and repurchase rules, protects the company’s capital structure, and defines tax and withholding obligations; it also creates enforceable expectations under ESIGN and applicable state electronic transaction laws.

Why this Agreement Matters for Employers and Employees

Who Typically Prepares and Uses This Agreement

Employers, HR and legal teams prepare and issue restricted unit awards to align compensation with performance and retention.

  • HR and Compensation Teams: Drafts award terms, calculates vesting, and manages issuance from equity plans.
  • Legal and Finance: Reviews transfer restrictions, tax language, and repurchase mechanics to protect stakeholders.
  • Employees and Executives: Receive, review, and accept awards; manage elections and confirm personal information for tax reporting.

Recipients, payroll, and tax administrators use the document to coordinate withholding, reporting, and equity records.

Primary Signatories and Internal Contacts

Company Representative

General counsel, chief people officer, or authorized officer signs on behalf of the company and confirms plan authority. This signer ensures vesting, repurchase and transfer language matches the governing equity plan and corporate approvals, and confirms tax withholding provisions.

Employee Recipient

Named employee or executive signs to accept the award, acknolwedges vesting conditions, and confirms personal details. The recipient’s signature triggers administrative steps such as withholding, grant recording, and any 83(b) filing coordination with payroll and tax advisors.

Essential Sections to Include in a Professional Agreement

A complete Employee Restricted Unit Award Agreement should cover eligibility, vesting, repurchase/forfeiture, tax treatment, transfer limits, and remedies in clear, contract-ready language.

Grant Terms

Describe the number and type of units, grant date, grantor, and whether the units represent membership interests, phantom units, or another equity interest; include any plan or award identifier and reference the governing equity plan.

Vesting Schedule

Set out vesting milestones or time- and performance-based conditions, accelerated vesting triggers, and the method for measuring achievement; specify effective dates and how partial vesting is calculated.

Repurchase/Forfeiture

Explain company repurchase rights on termination or breach, pricing formula for repurchase, timelines for exercise, and conditions creating automatic forfeiture to avoid ambiguity.

Transfer Restrictions

State restrictions on transfer, permitted transfers (e.g., to family or for estate planning), legend placement on certificates or account notes, and any required company consents or right of first refusal procedures.

Tax Provisions

Detail withholding obligations, treatment on vesting versus settlement, availability of 83(b) election, and whether the company will facilitate or require tax withholding in cash or by unit withholding.

Governing Law & Remedies

Identify governing state law, dispute resolution procedures, injunctive relief for legend removal or transfer violations, and survival clauses for confidentiality or indemnity provisions.

Data and Security Items to Capture and Protect

Encryption: TLS 1.2/1.3, AES-256
Audit Trail: Timestamp, IP, signer actions
Access Controls: Role-based permissions
ESIGN / UETA: Legal acceptance framework
HIPAA BAA: Required if PHI included
Retention Logs: Immutable document history

Short-Form Risks and Consequences to Note

Tax Liability: Incorrect reporting creates IRS exposure
Forfeiture Risk: Vesting failures can cancel awards
Contract Voidance: Missing approvals may invalidate grant
Withholding Failures: Can trigger payroll penalties
83(b) Missed Deadline: Loss of early-tax election
Recordkeeping Failure: Complicates audits and disputes

Common Preparation Errors to Avoid

  • Using an inconsistent legal name for the recipient that differs from tax records, which can delay IRS reporting and cause backup withholding issues.
  • Vague vesting language such as 'subject to company discretion' rather than specific milestones, leading to disputes and administrative confusion.
  • Failure to document company approvals (board or committee minutes) needed under the equity plan, which can render the grant unauthorized.
  • Not coordinating tax withholding methods with payroll before vesting or settlement, exposing the company to withholding shortfalls and penalties.

Real-World Examples of How These Agreements Are Used

Two practical scenarios illustrate common drafting and administrative considerations when issuing restricted unit awards.

Start-up Founder Grant

A founding engineer receives a time-based award to retain key talent

  • Vesting is 4 years with one-year cliff
  • The company documents repurchase rights on termination and coordinates an 83(b) election with the employee to fix taxable income at grant, reducing future tax exposure.

Private LLC Executive Award

A senior executive is granted restricted membership units tied to performance metrics

  • Units convert to full membership on meeting EBITDA targets
  • The agreement restricts transfers, requires company consent for sales, and sets a repurchase price formula to preserve ownership structure.
